It's not an Umlaut, it's a diaeresis, so most likely French or Dutch, probably French cause of the spelling of Palestine (it'd be Palestina in Dutch)

Probably French, actually. There are exactly two languages where Israel is officially spelled Israël, and those are Dutch and French; of those two, the only one that says Palestine rather than Palestina is French.

No, I have never seen it used specifically in Israel, but it is a diaeresis. It indicates that adjacent vowels are in separate syllables. It is most commonly seen in words like naïve.
